Cloud/terrain blend affects cumulus clouds that are intersecting with the terrain, for example cloud layers that intersect the tops of mountains.

I think what you're seeing here is the edge of the terrain that X-Plane is rendering, which is a totally different issue. It's supposed to be obscured by X-Plane's fog effect, yet it isn't. I think there is a rendering setting that will allow you to tell X-Plane to render further out which may help.
